It has a technical name — hallucination — but the business risk is straightforward: AI systems confidently state things that are false. Not occasionally, not in obvious ways, but routinely, plausibly, and often without any indication that the output should be questioned. For Phoenix business owners using AI in customer-facing work, legal or financial analysis, medical documentation, or any context where accuracy matters, this is not a theoretical concern. It is a documented, recurring, and increasingly litigated problem.

What Hallucination Actually Means

AI language models generate output by predicting what text should follow the input, based on patterns learned during training. They are not retrieving facts from a database. They are not looking things up. They are generating plausible-sounding text — and when the training data doesn’t support an accurate answer, they generate plausible-sounding text that happens to be wrong.

Hallucinations tend to appear in specific patterns:

•       Specific details in generic contexts: Ask an AI for a summary of a topic it knows well and the output is usually reliable. Ask it for specific statistics, citations, case names, or numerical data and the risk of fabrication increases substantially.

•       Confident statements in areas of knowledge gaps: AI doesn’t typically signal uncertainty. It states incorrect things in the same tone as correct things.

•       Plausible but fabricated citations: AI systems are well-documented to generate citations that don’t exist — real journal names, real author names, fake articles.

•       Outdated information presented as current: Training data has a cutoff. Post-cutoff developments are either unknown to the model or may be fabricated based on pattern-matching.

The Legal Profession: A Cautionary Precedent

The most high-profile hallucination liability cases have emerged from the legal profession, where the consequences of inaccurate citations are severe.

In a now widely-cited federal case, an attorney submitted a legal brief citing cases generated by ChatGPT. The cases — including the citations, the parties, the holdings, and the procedural history — did not exist. The brief was filed with a federal court. The sanctions that followed were significant, and the case became a national example of AI liability in professional practice.

Several Arizona attorneys have now received guidance from the State Bar on AI use in legal practice, specifically addressing the verification obligations that apply to AI-generated legal research and filings.

The Business Contexts Where This Creates Liability

Professional services

Accountants, financial advisors, and consultants using AI to analyze data or generate client recommendations face significant liability if AI-generated figures or projections are wrong and clients rely on them. The professional relationship creates a duty of care that doesn’t disappear because a tool was used.

Healthcare

Clinical documentation generated or assisted by AI must be reviewed by the responsible clinician. AI-generated summaries, intake form processing, and even scheduling recommendations can introduce errors with patient safety implications. HIPAA doesn’t have an AI exception — and neither does malpractice law.

Customer-facing content

Product descriptions, service explanations, warranties, and terms of service generated with AI assistance and published without verification create contractual exposure if they’re wrong. Customers who rely on inaccurate AI-generated content to make purchasing decisions have a potential claim.

HR and employment decisions

Using AI to screen resumes, evaluate candidates, or inform performance management decisions creates employment discrimination liability if the AI system introduces or amplifies bias. The EEOC has issued guidance on AI in employment decisions, and several states have enacted specific AI employment regulations.

What Adequate Verification Looks Like

The good news: the standard for responsible AI use is not perfection. It’s reasonable care given the context and the stakes involved. That means:

•       Low-stakes, easily-verified tasks (formatting, basic summarization, first-draft generation): Review for obvious errors; verify specific claims if they’ll be shared externally.

•       Medium-stakes tasks (client communications, proposals, marketing content): Human review before sending; verify any specific facts, figures, or references.

•       High-stakes tasks (legal filings, medical documentation, financial advice, official reports): Treat AI output as a research starting point only. Independently verify every factual claim. Document your verification process.

•       Automated decisions (AI making decisions without human review): Requires specific governance, testing, and in some cases legal review before deployment.

The pattern here is proportionality. The higher the stakes if the AI is wrong, the more verification is required. This is the same standard courts have applied in early AI liability cases.

The Policy Implication for Phoenix Businesses

If your business uses AI in any context where inaccuracy could harm a client, employee, or third party, you need:

1.     A written policy that defines verification requirements by risk level.

2.     Training for employees on what verification looks like in their specific role.

3.     Documentation practices that demonstrate the verification was performed.

4.     Clear disclosure to clients when AI was used in the work product, where disclosure is appropriate or required.

None of this prevents you from using AI. It prevents the AI from using you.
